Correct up to Select both large and small overlapping text. But, now click on Window, click on the Pathfinder palette, then first row is Shape Modes, click the last one on right which is Exclude overlapping shape areas. The small text will take on the color of the larger text outside the overlapping area, but the overlapping area will be transparent (looks white as long as nothing is behind it). 

This works the same way as if you combined them as a compound path, except it would require you to convert them to outlines to make it a compound path and then neither text would be able to be edited as text. Using pathfinder will allow editing as text.
