Why don't you try this and see if it works:

1) Completely wipe the hard disk.
2) Install OS/2. Specifically, Put Boot Manager at the start of the free space,
then create three primary partititions using it, one which is (503Mb) for
OS/2, one which is (670Mb) for Linux.. you did mention OS/2 having a 503 Mb
limit which I wasn't aware of.. in that case set it to 503 Mb, and have the
rest at the swap drive. Add the first two to Boot Manager's menu, calling one
"OS/2" and the other "Linux". Set OS/2 as Installable, and continue installing.

3) Load up your Linux install disks [doing any necessary startup procedures for
using your large hard disk], go into fdisk, and mark hda3 (which should be the
Linux partitition as type 82? Linux native. Then mark hda4 (which should be the
swapdrive) as 83? Linux Swap. Save and exit fdisk.

4) Install Linux. When prompted for LILO details, be *SURE* to select Root block
of Linux partition rather than the MBR.

Hopefully, it should now work.

PS: wrt. the 503 Mb limit, if you can live without the Linux swap drive, you
could get back the extra space by defining a small primary partition for OS/2
which is enough for the installation, and then putting the left over space after
Linux into an extended OS/2 drive (using the free partition for the extended
drive marker).
